ตั้งอยู่ห่างจากตัวจังหวัดลำพูนไปทางทิศตะวันตกเฉียงใต้ ประมาณ 20 กิโลเมตร ประกอบด้วย 27 หมู่บ้าน 6 ตำบล ใน 2 อำเภอ และ 1 กิ่งอำเภอ พื้นที่โครงการส่วนใหญ่มีสภาพพื้นที่เป็นที่ราบ ที่มีความลาดเทน้อย (ไม่เกินร้อยละ 8) สูงจากระดับน้ำทะเลปานกลางระหว่าง 290-350 เมตร ครอบคลุมพื้นที่ 127,555 ไร่ หรือประมาณ 204 ตารางกิโลเมตร
เมื่อวันที่ 11 มีนาคม 2535 พระบาทสมเด็จพระเจ้าอยู่หัว ได้เสด็จพระราชดำเนินทอดพระเนตรสภาพพื้นที่บริเวณที่จะก่อสร้างอ่างเก็บน้ำแม่อาวน้อย ตำบลนครเจดีย์ อำเภอป่าซาง จังหวัดลำพูน ได้ทรงทอดพระเนตรเห็นสภาพป่าไม้และทรัพยากรธรรมชาติที่ถูกบุกรุกทำลายเป็นอย่างมาก ซึ่งจะยังผลกระทบต่อแหล่งน้ำและสิ่งแวดล้อม ประกอบกับน้ำพระราชหฤทัยที่ทรงรักและห่วงใยในความเป็นอยู่และการทำมาหากินของพสกนิกรในบริเวณพื้นที่แห่งนี้ รวมทั้งราษฎรที่อยู่อาศัยโดยรอบ ซึ่งยังคงประสบกับปัญหาต่างๆ รวมทั้งผลกระทบอันเกิดจากการบุกรุกและทำลายทรัพยากรธรรมชาติดังกล่าว จึงได้ทรงมีพระราชดำริ สรุปได้ ดังนี้
1.ให้พิจารณาสำรวจวางโครงการ และก่อสร้างอ่างเก็บน้ำแม่อาวน้อยเพื่อช่วยเหลือราษฎรในเขตพื้นที่ ที่จัดสรรของสำนักงานการปฏิรูปที่ดินเพื่อเกษตรกรรม (ส.ป.ก.) รวมทั้งบริเวณใกล้เคียงได้มีน้ำใช้ เพื่อการเพาะปลูกและอุปโภคบริโภคได้ตลอดปี สำหรับราษฎรที่ได้รับผลกระทบจากการถูกน้ำท่วม อันเนื่องจากมีที่ทำกินและที่อยู่อาศัยในบริเวณพื้นที่ที่ก่อสร้างอ่างเก็บน้ำ ให้ ส.ป.ก. พิจารณาจัดหาพื้นที่รองรับให้ใหม่ที่มีความเหมาะสมเพื่อไม่ให้ราษฎรผู้อพยพต้องเดือดร้อน

2.การพัฒนาพื้นที่ลุ่มน้ำแม่อาว ให้ดำเนินการในลักษณะโครงการร่วม โดยใช้แผนที่ฉบับเดียวกัน หน่วยงานที่ดำเนินการประกอบด้วย กรมป่าไม้ สำนักงานการปฏิรูปที่ดินเพื่อเกษตรกรรม (ส.ป.ก.) กรมชลประทาน กรมพัฒนาที่ดิน โดยมี สำนักงานคณะกรรมการพิเศษเพื่อประสานงานโครงการอันเนื่องมาจากพระราชดำริ (สำนักงาน กปร.) เป็นหน่วยงานกลางในการประสานงาน
