ตามตำนานกล่าวว่า ในสมัยพุทธกาล พระพุทธเจ้าพร้อมด้วยพระเถระสามองค์ได้เสด็จจาริกไปตามบ้านเมืองต่าง ๆ จนถึงบ้านลัมภะการีวัน (บ้านลำปางหลวง) พระพุทธเจ้าได้ประทับเหนือดอยม่อนน้อย มีชาวลัวะคนหนึ่งชื่อ ลัวะอ้ายกอน เกิดความเลื่อมใส ได้นำน้ำผึ้งบรรจุกระบอกไม้ป้างมะพร้าว และมะตูมมาถวายพระพุทธเจ้า พระพุทธองค์ได้ฉันน้ำผึ้งแล้วทิ้งกระบอกไม้ป้างไปทางทิศเหนือ แล้วทรงพยากรณ์ว่า สถานที่แห่งนี้ต่อไปจะมีชื่อว่า ลัมพกัปปะนคร แล้วได้ทรงลูบพระเศียรได้พระเกศามาหนึ่งเส้น มอบให้แก่ลัวะอ้ายกอนผู้นั้น ลัวะอ้ายกอนได้นำพระเกศานั้น บรรจุในผอบทองคำ และใส่ลงในอุโมงค์พร้อมกับถวาย แก้ว แหวน เงิน ทอง เป็นเครื่องบูชา แล้วแต่งยนต์ผัด (ยนต์หมุน) รักษาไว้ และถมดินให้เรียบเสมอกัน แล้วก่อเป็นพระเจดีย์สูงเจ็ดศอกเหนืออุโมงค์นั้น ในสมัยต่อมาก็ได้มีกษัตริย์เจ้าผู้ครองนครลำปางอีกหลายพระองค์ มาก่อสร้างและบูรณะซ่อมแซม จนกระทั่งเป็นวัดที่มีความงามอย่างที่เป็นอยู่ในปัจจุบัน
